I think that represents the military opting not to open fire on the citizenry. Rioters loot the food stores and the people lose faith in the leadership's ability to keep order. (In option 2, presumably, you take out the rabble rousers with Tylium bombs.)
Food and Morale fall by 1. The activation places a new basestar in... Sector 4. It also advances the pursuit track, which means the CAG must place a new civilian ship. Anders, when you're ready, please post your choice of sector.
