That is (to the best of my understanding) how dryer sheets work. They're essentially made of fiberglass, and they soften your fabrics by abraiding the fibers, thus degrading fiber strength and reducing effective lifetime of the fabric.
I always heard dryer sheets were bad for your *dryer* not your clothes, but Sean's explanation makes more sense.

My DH does the laundry, and he regularly asks for dryer sheets ('cuz I do the shopping) and he can't seem to retain the reason why I won't buy them.
My dog has a passion for the scent of some dryer sheets, and will try to rub her whole body against the freshly cleaned laundry if I buy the wrong ones.
There's also something my sister uses in her hair that will have her going into conniptions trying to get closer.
Dryer sheets are good for your kit bag to keep it from smelling funky.
